Here I paste in highlights of a discussion on Examples of innovation in the public sector and related policy initiatives
It began with a correspondent for EU’s INNOGRIPS initiative (http://www.proinno-europe.eu/innogrips2), saying " I’m looking for examples and opinions about innovation in the public sector. Particularly welcoming are views/examples on innovation policy affecting public sector innovation – both positively and negatively." {note that the earlier incarnatrion of INNOGRIPS has already tackled public service innovation - see http://grips-public.mediactive.fr/workshops/view/5/public-sector-to-address-societal-challenges-enhancing-innovation-in-public-services-through-transna/ for several studies)
Some replies with interesting information are:

Another source on public service innovation is the Innovation Journal (http://www.innovation.cc/), while NESTA’s work on public services can be accessed at http://www.nesta.org.uk/assets/documents/ready_or_not . I have also just come upon this: http://www.manchesterknowledge.com/knowledge-bank/public-service-innovation Johan Almesjö • We are aiming to use public procurement as the mean to drive innovation within the food situation for elderly in the county of Gavleborg in Sweden. Vinnova the national agency for innovation has supported a prestudy and we are awating fundings for the years of 12-15. As soon as we are set to go I'll let you know on this forum.
Max Bulakovsky • Recently also noticed that Public Sector innovation is linked to social innovation. There is a good example of MindLab http://www.mind-lab.dk/en... have a look also at the Young Foundation.
In Champagne-Ardenne, the Regional authority has implemented a call for project on social innovation that encourage public sector to innovate. We are also working, within CARINNA (Champagne-Ardenne Research and Innovation Agency) on new ways of implementing the delivery of healthcare (by integrating recent development in e-health for example). If you want to know more about these initiatives, please contact me.

The key principles underpinning the innovation in public services are that co-design and co-production, where both service-user and professionals' insights form the bed-rock of service re-design. I would also encourage you to refer to the EU Horizon 2020 agenda, in particular around the aspiration of creating an Innovation Union.
The approach shared by all The Innovation Unit Ltd. (which, conincidentally works in close partnership with NESTA), is that of radical transformation, rather than iterative progressive development. The key drivers of innovation change are binary and thus underpinned by cost and quality. The challenge in transforming public services is about making this linkage, and appealing to the strategic appetite for change, which in the age of austerity is unavoidable.

Check out the following sources, which you might find of interest: http://whatmatters.mckinseydigital.com/ (from McKinsey) and http://www.ssireview.org/ (fOne final thing to mention reading down the thread. There is no incentive like value for money and/or cost optimisation. Highlighting socio-economic incentives to innovation is one thing, getting strategic buy-in quite another!
Edwin Bakker • Don't know if it fits in the scope but the Province of Limburg, Netherlands, invests together with DSM and the University of Maastricht, directly in a company Enabling Technologies BV. This company rents high tech analytical facilities to companies (SMEs) and knowledge institutes. Enabling Technologies BV is situated at the Chemelot Campus and Maastricht Health Campus (South Limburg).
